Moral Hazard in Dynamic Risk Management

چکیده
We consider a contracting problem in which a principal hires an agent to manage a risky project. When the agent chooses volatility components of the output process and the principal observes the output continuously, the principal can compute the quadratic variation of the output, but not the individual components. This leads to moral hazard with respect to the risk choices of the agent. To find the optimal contract, we develop a novel approach to solving principal-agent problems: first, we identify a family of admissible contracts for which the optimal agent’s action is explicitly characterized; then, we show that we do not lose on generality when finding the optimal contract inside this family, up to integrability conditions. To do this, we use the recent theory of singular changes of measures for Itô processes. We solve the problem in the case of CARA preferences, and show that the optimal contract is linear in these factors: the contractible sources of risk, including the output, the quadratic variation of the output and the cross-variations between the output and the contractible risk sources. Thus, like sample Sharpe ratios used in practice, pathdependent contracts naturally arise when there is moral hazard with respect to risk management. In a numerical example, we show that the loss of efficiency can be significant if the principal does not use the quadratic variation component of the optimal contract.

Identification of Moral Hazard in the Banking System of Iran
The presence of moral hazard in the banking sector can have worrying results. This paper examines the role of government guarantees to banks in generating moral hazard in Iran. We test for moral hazard among bank creditors by determining whether protected banks received more funds from creditors than non-protected banks. Empirically, to determine the existence of moral hazard among bank manag...
متن کاملRisk allocation and the costs and benefits of publicprivate partnerships
We study the agency costs of delegated public service provision, focusing on the link between organizational forms and uncertainty at project implementation. We consider a dynamic multitask moral hazard environment where the mapping between effort and performance is ex ante uncertain but new information may arise during operations. Our analysis highlights the costs and benefits that bundling pl...
متن کاملThe Effect of Deviation from Optimal Cash Level on Adverse Selection and Moral Hazard in Firms Listed on Tehran Stock Exchange
This study aims to investigate the impact of deviation from optimal level of cash holdings on adverse selection and moral hazard problems. The data set includes 106 listed firms of Tehran Stock Exchange during the period of 2005-2016 and both panel data and cross-sectional data multivariate regressions were utilized in different stage of analysis to test the hypotheses. According to the optimal...
متن کاملOptimal Contracts with Hidden Risk∗
Several episodes in recent years have highlighted the problem of managers subjecting their firms to large risks. We develop a dynamic moral hazard model where a manager’s diversion of funds is indistinguishable from random shocks. In addition, he also takes unobservable actions which yield certain current payoffs, but expose the firm to large negative shocks. We show that standard pay-for-perfo...
متن کاملOptimal Risk Sharing in the Presence of Moral Hazard under Market Risk and Jump Risk
This paper provides a tractable framework to study optimal risk sharing between an investor and a firm with general utility forms in the presence of moral hazard under market risk and jump risk. We show that, for a two-date discrete-time moral hazard model, there exists a continuous-time model that obtains the same optimal result. Moreover, we characterize the optimal risk sharing explicitly, i...
